India's 10-year bond yield touches 7.40%, raising concerns over credit growth

Rising government borrowing costs had prompted concerns over lending rates, investment demand and economic growth

India's benchmark 10-year government bond yield touched the 7.40% level on Monday, raising concerns among market experts about the impact of higher borrowing costs on bank lending, corporate investment and credit growth. The sharp rise in yields followed the Reserve Bank of India's (RBI) recent policy rate increase and additional measures to absorb surplus liquidity from the banking system.

The benchmark yield climbed to its highest level in more than three years as investors reassessed the outlook for interest rates, inflation and government borrowing. Market participants warned that a sustained increase in bond yields could push up financing costs across the economy, potentially affecting businesses seeking fresh capital and households planning to borrow.

The latest movement came after the RBI announced plans to sell government securities worth โ‚น25,000 crore through open market operations on October 13. The central bank also raised the minimum daily cash reserve ratio maintenance requirement for banks from 90% to 99%, effective October 16, reducing their flexibility in managing short-term liquidity.

These measures followed the RBI's October 7 decision to increase the repo rate by 25 basis points to 5.50% and shift its monetary policy stance from neutral to calibrated tightening.

The combination of higher policy rates and liquidity withdrawal has put pressure on government securities, with investors demanding higher returns to hold longer-duration bonds. Bond prices and yields move in opposite directions, meaning that selling pressure generally pushes yields higher.

The benchmark 6.94% government security maturing in 2036 had closed at 7.2994% on Friday. Its yield rose sharply during Monday's trading session, extending an eight-week upward trend in government borrowing costs.

Economists and market participants cautioned that higher sovereign bond yields could eventually influence the pricing of loans and corporate debt. Government securities serve as an important benchmark for borrowing costs, and an increase in their yields can make market-based financing more expensive for companies.

Banks may also face higher funding costs as deposit rates and other market interest rates adjust to tighter monetary conditions. If these pressures persist, lenders could become more selective in extending credit, particularly to borrowers considered sensitive to interest-rate changes.

The impact could be felt in sectors dependent on borrowed funds, including infrastructure, housing, automobiles and capital-intensive manufacturing. Higher financing costs can affect the viability of new projects and lead companies to reassess expansion plans.

However, analysts noted that the effect on credit growth would depend on the duration of the tightening cycle, the availability of banking-system liquidity and the strength of underlying demand. A rise in bond yields does not automatically translate into an immediate increase in every lending rate.

Elevated international crude oil prices have added to the pressure on India's bond market. With Brent crude trading above $100 a barrel, investors are concerned about the implications for inflation, the import bill and the government's fiscal position.

As a major importer of crude oil, India remains vulnerable to prolonged increases in global energy prices. Higher fuel costs can feed into transportation, manufacturing and other expenses, complicating the central bank's efforts to contain inflation.

The uncertainty has strengthened expectations that the RBI may need to maintain a restrictive monetary policy stance for longer. Investors are also awaiting September's retail inflation figures for indications of whether price pressures are becoming more widespread.

Institutional investors have reduced their exposure to longer-term government securities amid expectations of further increases in yields. Mutual funds sold approximately โ‚น37,800 crore worth of government bonds during the July-September quarter and another โ‚น5,100 crore in the three trading sessions following the RBI's latest rate increase.

Fund managers have increasingly favoured shorter-duration debt instruments, which are generally less sensitive to changes in interest rates. The selling pressure has reinforced the upward movement in yields, while the RBI's planned bond sale will require the market to absorb additional government securities at a time of cautious investor sentiment.

Market participants will closely monitor demand at Tuesday's open market operation sale and the impact of the revised cash reserve maintenance requirement later this week. Attention will also remain on inflation data, crude oil prices, the rupee and signals from the RBI regarding the future direction of monetary policy.

A sustained increase in government bond yields could complicate efforts to support private investment and credit expansion. However, the eventual impact on economic activity will depend on whether inflationary pressures ease and how quickly financial conditions stabilise. For borrowers and lenders, the immediate concern is whether the latest rise represents a temporary market adjustment or the beginning of a prolonged period of elevated financing costs.
